AMT Planning for Startup Equity: A Systems View

The alternative minimum tax behaves like a second tax system running in parallel to your normal return. For engineers exercising ISOs at a startup, understanding both systems is not optional.

The alternative minimum tax (AMT) is best understood not as a penalty or a loophole closer applied selectively, but as a genuinely parallel tax calculation that every taxpayer with certain preference items — including ISO exercises — has to run alongside their regular tax calculation. You owe whichever is higher. For engineers at startups who exercise incentive stock options, the ISO bargain element (the spread between strike price and fair market value at exercise) is added back as income under the AMT calculation even though it generates no regular taxable income at all, which is exactly the mechanism that catches people by surprise.

How the two systems actually differ

The regular tax system uses your familiar bracket structure, standard or itemized deductions, and various credits. The AMT system starts from a different income base (adding back specific preference items like the ISO bargain element, and disallowing certain deductions), applies its own exemption amount — which is fixed but higher than zero, and phases out entirely once income exceeds a fairly high threshold — and then applies its own two-tier rate structure, generally lower at the top than the regular system's top bracket but applied to a broader income base because of the add-backs and disallowed deductions. For most taxpayers in most years, regular tax exceeds AMT and the AMT calculation is invisible. A large ISO exercise is one of the more common events that flips this, at least for the year of exercise.

Building an actual model before exercising

The practical exercise every engineer holding ISOs at a startup should run before a meaningful exercise: estimate regular tax for the year with and without the exercise, and separately estimate AMT for the year with the exercise included, using the bargain element as the AMT add-back. Whichever of the two totals is higher is what you actually owe for that year. Several free and low-cost AMT calculators exist specifically for this purpose, and many equity management platforms used by startups (for cap table and grant administration) increasingly surface a rough AMT estimate directly — though these estimates are still worth double-checking against a full projection, since they frequently do not account for your complete household tax picture.

Key inputs that meaningfully change the outcome:

  • The size of the exercise. Exercising a smaller number of options in a given calendar year, and spreading a larger position across multiple years, keeps the AMT add-back smaller in any single year — sometimes avoiding AMT exposure entirely if kept below the effective AMT exemption threshold for your situation.
  • Your other income that year. A year with unusually low other income (for example, between jobs, or a lower-earning household year) may absorb a larger ISO exercise with less AMT impact than a peak-income year would.
  • State AMT rules, which vary — some states have their own AMT-like add-back, others do not, changing the total picture depending on your tax residency.
  • The private company's current 409A valuation, which determines fair market value at exercise for private startup shares and directly sets the size of the bargain element — a valuation that can change significantly between funding rounds.

The illiquidity problem makes this uniquely painful at startups

For engineers at public companies, an AMT bill from an ISO exercise can typically be funded by selling some of the newly acquired shares, even if that means a disqualifying disposition that forfeits the long-term capital gains treatment for that portion. At a private startup, the shares are illiquid — there is no public market to sell into — which means the AMT bill from exercising must be funded entirely from other savings, with no ability to convert paper gains to cash on demand. This illiquidity is the central reason ISO exercise decisions at startups deserve more deliberate modeling than the equivalent decision at a public company.

The 409A valuation is worth tracking even between decision points

Because the bargain element is calculated against the company's 409A fair market value at the moment of exercise, and because that valuation typically updates periodically — after funding rounds, or on a routine annual or semi-annual cadence at many startups — an exercise decision that looked reasonable under one valuation can look considerably different under an updated one. Engineers holding a meaningful ISO position are well served by asking their equity administration team, at least annually, what the current 409A valuation is and when it was last updated, rather than exercising based on an outdated figure and being surprised by a larger-than-expected AMT bill calculated against a newer, higher valuation that took effect between when the estimate was made and when the exercise was actually executed.

If your company has recently raised a new round at a substantially higher valuation and the 409A has not yet caught up, that gap can represent a genuine, time-limited window where exercising costs less in AMT terms than it will after the next valuation update — worth flagging to your equity administration contact directly rather than assuming the most recently communicated 409A figure is still current.

AMT operates as a genuine parallel tax system, and ISO exercises at illiquid startup equity are one of the most common ways engineers unexpectedly owe it — a real cash tax bill on a paper gain they cannot easily sell to fund. Model both regular tax and AMT explicitly before any meaningful exercise, size the exercise to your actual liquidity and AMT tolerance rather than exercising the maximum available, and reassess whenever the company's valuation or your other income changes materially.
